Financial Statements Made Simple
Financial Statements Made Simple (Brian Feroldi)
Most people think financial statements are complicated and full of confusing jargon.
The truth is, understanding the basics only requires knowing three primary statements.
Think of them as a medical checkup for a business's financial health.
The Income Statement (P&L): Shows Profitability over time.
It answers one simple question: Is the business making or losing money?
Revenue (Sales): The total money collected from selling goods or services.
Gross Profit: Revenue minus the Direct Cost of Goods Sold (COGS).
Operating Income (EBIT): Gross Profit minus operating expenses like marketing and R&D.
Net Income (The Bottom Line): Operating Income minus taxes, interest, and other expenses.
The Balance Sheet: Shows Wealth at a single point in time.
It is a snapshot of what the company owns and what it owes.
Assets: Everything the company owns that has value (Cash, Inventory, Buildings).
Liabilities: Everything the company owes to external parties (Debt, Accounts Payable).
Equity (Net Worth): What is left for shareholders after paying off all liabilities.
The fundamental equation always balances: Assets = Liabilities + Equity.
The Cash Flow Statement: Shows the actual movement of Cash.
Profit is an accounting concept, but Cash is reality.
Operating Cash Flow (OCF): Cash generated or used by core business operations.
Investing Cash Flow: Cash spent or gained from investments and equipment (CapEx).
Financing Cash Flow: Cash moved from raising debt, issuing stock, or paying dividends.
Free Cash Flow (FCF): Operating Cash Flow minus Capital Expenditures (CapEx).
Free Cash Flow is the single most important metric for value investors.
If FCF is high and growing, the business has the ultimate financial freedom.
Master these three statements, and you can evaluate any business on Earth.
